Dividend investing is a strategy that involves purchasing dividend stocks of companies that distribute a portion of their profits to shareholders in the form of dividends. For many investors, dividend investing is a reliable way to earn passive income while staying invested in the stock market.

The payment of dividends can be quarterly, biannual, or annual. Not all firms pay dividends. Firms that grow at a faster rate choose to reinvest their earnings rather than paying out dividends, while mature firms tend to pay dividends to their shareholders.

Two important terms to understand are:

  • Dividend Yield: The annual dividend per share expressed as a percentage of the stock’s current market price. 
  • Dividend Payout Ratio: Percentage of corporate earnings that is paid out as dividends.

A very high dividend yield is not always a positive sign because it may result from a sharp fall in the company’s share price rather than an increase in dividend payments. 

How Dividends Work?

Whenever a firm makes a profit, its board of directors can decide to allocate a part of that profit to pay out as a dividend to its shareholders. When this occurs, certain dates like declaration date, ex-dividend date, record date, and payment date become important.

If an investor holds the stocks prior to the ex-dividend date, then he or she will be eligible for the dividend. The total dividend amount will be dependent on how many shares one holds. There are those investors who reinvest their dividends by buying more shares.

Risks of Dividend Investing

While there are a number of benefits to dividend investing, there are some risks involved. If the business experiences low profits or financial trouble, it could cut down on or cease dividend payments altogether. In addition, it is wise not to only look for companies that pay dividends, but also not to choose companies simply based on a good dividend yield, which could be an indication that the share price is falling rather than that the company is profitable.

Benefits of Dividend Investing

Dividend investing is popular because it offers more than just stock price growth.

  • Consistent income source: Dividend stocks generate passive income without selling your shares. 
  • Relatively stable companies: Companies paying dividends are often mature businesses with relatively stable earnings and cash flows. 
  • Compounding potential: You can reinvest your dividends to grow your investments.
  • Improved diversification: Investing in dividend-paying stocks from different industries can improve diversification and support long-term investing. 

How to Start Dividend Investing

Steps to be followed if you are starting to invest in dividend stocks are as follows:

  • Search for those firms that have an excellent track record of paying dividends consistently.
  • Find out about the dividend payout ratio and not just a high dividend yield. 
  • Select financially sound firms that generate profits and have little debt.
  • Do not buy a single stock but invest in diverse stocks from different sectors to build a portfolio for long-term investing.

Tax on Dividends in India

The dividends received by the investors are taxed based on the income tax slab applicable to them. It is always better to refer to the latest tax laws in this regard.

Final Thoughts

Dividend investing is a type of investment method that is aimed at earning income through dividends, along with the opportunity of gaining from capital growth of the stock if it rises in price. This method will not make an investor rich overnight but will reward the patience and dedication of the investor by making sure that he sticks to the strategy throughout the various stages of the market cycle.

Before investing, take time to compare a company’s dividend history, earnings growth, debt levels, and overall financial health instead of relying solely on dividend payments. A well-researched investment decision is more likely to deliver sustainable returns over the long term.
